The former midfielder will also be in charge of the club's new training base in Valdebebas.
Real have said they will appoint Fabio Capello as coach of the first team. The Italian, who resigned as coach of Juventus on Tuesday, is expected to arrive in Madrid to sign a three-year deal with the club on Wednesday.
Michel joined Real's youth team set-up in 1976 and was promoted to the first team squad in 1984. He won six league titles and two UEFA Cups in the following 12 seasons and was capped over 60 times for the national side.
He became a television commentator after his retirement in 1996 before going into coaching with Rayo at the start of last season.
Rayo just missed out on the playoffs for promotion to the second division. Castilla finished in 11th place.
